What Is Contribution Margin

Contribution margin is the revenue that remains from a sale after variable costs are subtracted, the amount each sale contributes toward covering fixed costs and, beyond that, profit. It isolates the profitability of the sale itself, stripping out the overhead that exists whether or not the sale happens, which makes it the cleanest read on whether a given price actually earns its keep.

How is contribution margin calculated

Subtract the variable cost of delivering a unit from its price, and the difference is the contribution margin per unit; as a percentage of price, it is the contribution margin ratio. A product priced at $100 with $30 of variable cost has a $70 contribution margin and a 70% ratio. The discipline is to count only truly variable costs, the ones that rise with each additional unit, and leave fixed costs like salaries, rent, and software out of the figure entirely.

Why does contribution margin matter

Contribution margin answers questions gross margin cannot:

  • It sets the break-even point. It shows how much each sale frees up to cover the fixed base, which tells you the volume needed to break even.
  • It reveals the true impact of a price move. Raise price with variable cost unchanged and the entire increase flows to contribution margin; discount, and the give-up comes straight out of it. That ties cleanly to pocket price and how much of each deal you keep.
  • It reranks customers and products. A high-revenue account with thin contribution margin can be worth less than a smaller one that contributes more per sale.

For B2B and PE-backed companies, contribution margin is a core lens in diligence and value creation, because it separates the profitable engine of a business from the volume that merely looks busy. Improving it, usually through pricing rather than cost cutting, is one of the most direct routes to a stronger bottom line.
